I think that Michael decided that if Fredo knew it was a hit, then Fredo did the ultimate betrayal… setting Michael up to be killed so that he (Fredo) might inherit the power, as the next brother in line. (Although it was unlikely all the capos would’ve have accepted Fredo as their leader.) That could not be forgiven.
What is Fredo’s problem with Michael?
Fredo challenged Michael’s position as head of the family since he’s older than Michael with a tearful wail (Sicilian men don’t cry). Fredo even used a women, his sister, to intervene on his behalf after Carmella passed away which is another unforgivable Sicilian weakness.

It rides the line perfectly between Fredo being guilty or just duped. If it leaned toward guilty, Michael’s murder of him would be justified and there would be no tragedy to it. If it leaned the other way, Michael would kill his brother for no good reason and it would seem stupid.
Why didn’t Michael kill Kay and Fredo?
He figured that killing Fredo meant that he now had eliminated betrayal from any family member. He didn’t kill Kay as he could not kill the mother of his children, but he neutralized her. Killing Fredo was neutraling him in Michael’s mind.
